He's using the AVR8 core from the Opencores web site.
His FPGA Butterfly is nothing to do with the Atmel AVR Butterfly, of course.

I can't wait until someone less lazy than me tries it out and reports LE count and other impressions. This core is new, but how it compares to the existing ones? Is it not crippled? Is it compact enough to be justified over some more powerful CPU's?

During my brief survey of soft-cores at OpenCores, I didn't find an AVR core that looked featureful, mature or small. I think that, for most people, a non-AVR soft-core will be a better fit. Perhaps a 6502, 8051, or FPGA manufacturer written soft-core would be a better fit.
Math is cool.
A 6502 was my choice last time when I tried, too. AVR would be a nice possibility because of the gcc toolchain though, something neither 6502 nor 8051 have.
One version of Altera's NIOS2 has become license free recently I believe.
That is correct. However, it's a 32-bit processor, and some people might prefer something smaller and more familiar to them.
